Most investors are focused on the Federal Reserve, inflation, and AI stocks. But the most important interest rate move this week came from Japan.
The Bank of Japan has raised its policy rate to 1%, the highest level since 1995. At first glance, markets barely reacted. Many traders believe the move was already priced in. However, history suggests that the real impact may appear later.
For decades, Japan provided the cheapest funding in the world. Investors borrowed yen at extremely low rates and invested in higher-yielding assets such as US stocks, emerging markets, and cryptocurrencies. This strategy became known as the "Yen Carry Trade."
Now that borrowing costs in Japan are rising, that flow of cheap money is becoming less attractive. If the carry trade starts unwinding, investors may be forced to sell risk assets to repay yen-denominated positions.
We saw a glimpse of this in 2024 when a small Bank of Japan rate hike triggered sharp moves across global markets. The yen strengthened rapidly, volatility surged, and Bitcoin experienced a significant correction before eventually recovering.
What makes today's situation more important is the uncertainty. Analysts disagree dramatically on the size of the carry trade, with estimates ranging from hundreds of billions to several trillion dollars. That means nobody truly knows how large the impact could be if capital starts moving back to Japan.
At the same time, Japanese households are increasingly shifting money from traditional bank deposits into investment accounts. This change could reduce one of the major stabilizing forces that previously helped absorb market shocks.
For crypto investors, this is a development worth watching closely. Bitcoin, altcoins, and high-growth technology stocks often feel the effects first when global liquidity conditions tighten.
The market's calm reaction today should not be mistaken for safety. Sometimes the biggest risks are the ones investors have already stopped paying attention to.
