Harmonic patterns are a method in technical analysis that relies on Fibonacci ratios and price movement to determine potential reversal zones in the market. Most patterns consist of 5 main points: X – A – B – C – D They often appear on the chart in the shape of M or W. Point D is the most important point in the pattern as it represents the potential reversal zone (PRZ), which is the area where the probability of price reversal increases. Famous Harmonic Patterns AB = CD The simplest pattern, relying on the equality of side AB with CD approximately. Gartley Correction B from XA at 0.618 while D is at 0.786. Bat Point D at 0.886 of XA. Butterfly Point D outside XA can reach up to 1.27. Crab Point D can reach up to 1.618 of XA. Deep Crab – Shark – Cypher Other patterns depend on different Fibonacci extensions. The market does not move randomly but always seeks liquidity, which is the places where there are many buy and sell orders, and this often occurs at tops and bottoms because traders place their stop-loss orders there.
When equal tops or bottoms appear, this indicates the presence of liquidity, and the price may go to hit them and then move afterward. Sometimes the price slightly breaks the top or bottom and then quickly returns; this is called a false break or liquidity hunting.
There are also traps for traders: The buyers' trap occurs when the price breaks the resistance and then drops, And the sellers' trap occurs when it breaks the support and then rises.
Among the important signals is also divergence, which is a difference between the price movement and the indicator like RSI, and it may indicate a weakness in the trend and a possibility of its reversal.
